Private Lenders: the Most Important Person in Your Real Estate Investment Business?

Private lenders are the single most important persons in your real estate investment business.  Why? Well, a couple of years ago, you may have been able to get relatively inexpensive loans from your local bank or saving & loan.  But those days are gone as traditional lenders are tightening lending practices and, in some case, have gone out of business.

As a real estate investor you need access to cash that is both affordable and readily available when a good deal presents itself.  Instead of looking for money from banks, saving & loans or even hard money lenders who charge high rates of interest, huge fees and two month closings why not consider private lenders as a far better alternative.

Who Are Private Lenders?

Private lenders can come from all walks of life.  They may not even know the first thing about real estate investing but are simple looking for better returns on their money than they are currently getting with bank CD’s or money markets.  Private lenders can be local business people, doctors, attorneys, accountants or even in some cases may be retirees with extra money to invest.

Private lenders are looking for investment returns in the 9% to 15% range.  Most bank CD’s or money markets are only paying 3% to 5% and private money gives them almost double their current returns.  Additionally, private lenders want to be secured by a lien on local rental real estate properties.  Most private lenders want to be able to actually see the property that is securing their investment and, in fact, will most likely drive by and see the property from time to time.

Private lending is the process of borrowing money from private lenders (not banks or financial institutions) at rates higher than those private lenders can normally achieve from banks or savings & loans from CD’s or money markets and secured by local rental real estate.

Do Private Lenders Come in Different Forms

Private lenders generally come in two forms.  First mortgage lenders will lend up to 90% to 95% of the purchase price and expect you to fund the balance or use another private lender to fund the balance.  Or second mortgage lenders who will lend you the 20% to 30% down payment you need after you have arranged a bank loan for the first 70% to 80% of the purchase price.

Private Lending for Real Estate Investors: How to Avoid Sec Issues!

One the most frequent questions I get from students or newsletter subscribers relates to how can I raise money to buy real estate investments through private lending without getting in trouble with the SEC. This is not an easy question but certainly an important issue. Before I would answer this question, I always tell people that I am not an attorney and the advice I give is from my personal experiences and education and should not be considered legal advice.

Is borrowing money for real estate investments from a private lender considered to be issuing a “Security” as defined by the federal SEC or possible your state SEC? The federal SEC defines a “security” as a financial instrument such as stocks and bonds including such things as notes or evidences of indebtedness ect….

Private lending involves real estate investor borrowing money from a private individual in exchange for the investor paying interest to the private lender. At the end of the loan term the investor pays back the principal to the private lender. Most private lending transaction involves the real estate investor giving the private lender security in the form of a mortgage on the property they bought with the money.

So given the definition of a security and the nature of the typical private lending transaction, I believe most people would consider a private lending transaction is issuing a “security” under the federal SEC guidelines. Additional, since most states have securities regulations based on the federal SEC statues, I believe that private lending for real estate investing would also be deemed to be issuing a “security” under most state SEC regulations.

So if you take the position that private lending is a “security”, as I believe it is, how do you borrow money from private lenders without having to register with the federal SEC or your state SEC departments? Well to be able to do private lending transitions without registering with the federal or state SEC you must fall under one of several possible exemptions.

One such exception is made when the real estate investor does not make any public offering. That is to say that the security is transacted privately. In such a case, the security can be transacted without any registration. Each state has different rules and it is very important that real estate investor learn the rules and exemptions of your particular state. Be sure to do research for your state to avoid issues with the SEC.

You may have heard that one of the best ways to make yourself truly wealthy is to become a private real estate investor. While it is true that the millionaire real estate investor does exist in every state in the nation, it can also be a difficult way to begin to build up your own personal fortune. There are more books written and sold each year, on how to become a real estate investor, than on many other topics in business and self-employment. The main reason that the real estate investors get singled out is because their money tends to come in either; large immediate chunks, or as passive income over a long period of time. And as investment strategies go, both of these options can be great.

One of the most important parts of becoming a private real estate investor is the process of networking and building resource lists of professionals such as lenders, bankers, seller’s agents, buyer’s agents, real estate investor agents, carpenters, plumbers, etc… who you can call on to help make your transactions run more smoothly and who can answer any questions which you might have from time to time.

Nothing is more important to your business than making good contacts in the lending industry. Whether you work with banks, direct lenders, or mortgage brokers, you need to have lenders available to work hassle-free with you to help finance your deals.

One of the best things you can do if you will be looking to expand into other geographic areas with your real estate investment business, is to find other real estate investors already working in that particular area, generally those who simply rehabilitate the properties to flip or hold as rentals. Finding them is as simple as placing an ad in the local newspaper and screening out the callers who are looking to work with you rather than purchase a home from you.

Once you have some potential joint venture partners for your real estate investment business, then it is time to partner with some of those other investors when it is appropriate for both of you to do so. You can even ask your new partners to do much of the legwork there in their own area, and for their compensation they will be paid out of the escrow from the deal. If you are able to find other quality professionals to work with, then you really can have a win-win relationship working together.

It is also always a good idea to network with all of the real estate agents in the areas which you will be investing in property. Every private real estate investor should have realtors out in the field who will let them know about available property – even those not yet listed in the MLS. Once a realtor knows what you are looking for, and what kind of deals you prefer, they will call you when they know about a property which you might be interested in.

One of the most important tools for professional real estate investors is to build up lists of people you can partner with to help get the work you need done. By having lists of people you trust and can work with when you need to, you can be ahead of everyone else in your area.

Private lending is the practice of borrowing money by a real estate investor to be used to purchase rental real estate directly from private lenders rather than a bank or other commercial lender. Private lenders tend to be ordinary people such as doctors, lawyers, accountants, business owners and possible retired people. Most private lenders are simply looking for better investment returns than they can typically get from bank CD’s, money markets or even bond investments. Over the past couple years these type investments have yielded a paltry 3% to 6% pretax rates. After taxes and inflation these investments have, in some cases, produced negative returns for their investors. This is why people are looking for better returns and private lending is the answer.

Private lenders are looking for returns in the 9% and 15% range and secured by local rental real estate. This kind of return will provide investors with positive investment return of almost 300% over CD’s and money markets. The result is a perfect match of private lenders looking for better returns on their money and secured by real estate and real estate investors looking for cash to fund deals and the ability to pay higher returns.

How to Find Private Lenders

As a real estate investor looking for private lenders, realize that private lending opportunities will not always come to you. You may need to go out and find them. The best way to find private lenders is through networking and low key marketing. Ask people you know directly or friends of friends about the amount of money they are currently making with their investments and would they like to learn how to increase that yield by 300%.

Let people know you are a real estate investor who is paying private lenders 9% to 15% or more and secured by local rental real estate. Those who are interested in learning more will ask questions and express interest. For those people who express interest you may want to arrange a private one-on-one meeting or group meeting with several people to introduce them to your private lending program.

Advertising for Private Lenders

You can do some types of advertising for private lenders but it is very important that you use relatively low key advertising and usually in small local areas. We do not recommend ANY form of internet advertising. With internet advertising you can not control who will read your ads and the SEC may deem your advertising as a solicitation. You do not want this happen and will cause all kinds of problems.

A much better solution can be flyers in elderly communities or bulletin boards at local grocery stores. Your advertising should simply offer to provide information as opposed to offering investments. Public speeches for elderly groups or financial professionals is an outstanding way to offer to provide some education and in many cases will lead to people requesting further details about your program and possible investors down the line. The important point is keep it low key and local and you will street clear of problems

Real estate investing is easy. That’s what all those tv reality shows would have you believe. But in reality, real estate investing is risky business. And like most investments, the riskier, the higher the return. It’s true that the returns on investment are incredible for the savvy real estate investor. If you do your homework properly, a little cash and some sweat will buy you a property that can be flipped for a healthy profit. However, there are many that have lost lots of money in real estate investments because they were not careful in planning stage. There is a very steep learning curve for those starting in real estate investing. Here are some things to keep in mind before you get started on your journey. The first investment you should make is that of time. Take your time to determine what are your financial goals and the time frame in which you want to achieve them. Remember to be realistic. With the current real estate market, chances are you will not become a millionaire in six flips. Today, more than ever before, the beginner investor can get burned and lose a lot of money in the process. Just like with any business venture, you should write down a business plan. Determine how much time and financial commitment you are willing to give to this business. Make a five year plan with detailed goals, particularly for the first year. Review this plan after six months and again two years later. This will help you stay on track. Your financial commitment is a crucial element of that business plan. Estimate how much money you have to invest. This amount will differ if your first investment is your primary residence or a flip property. If you only have limited capital, say ,000, then your best option may be to buy a home for yourself to renovate and sell within a year or two or to buy a quick flip ‘fixer upper’. In some places, you can get financing for a second property with no money down as long as you have good credit and money for the closing costs. This is a risky proposition because the lending costs will be high. You would have to buy and sell quickly, and the real estate market would need to be in an upward climb. You should be mindful of the legal and tax consequences of this type of financing for your investment. The alternative would be a regular mortgage or private financing where the loan would cover the cost of the purchase and maybe some of the renovations. Your homework on the property and the market will be extremely important because you stand to lose big. You will be legally responsible for the whole amount of the loan if something goes wrong. Another important aspect of your business plan will be to determine what level of risk you are comfortable with. Be honest with yourself and write down how much risk you are realistically willing to take. If you are normally very careful with your investment and try to always protect your capital, don’t try to get into high risk real estate investments. Another important aspect of your plan will be to decide how much time you are willing to commit to this. Will you be doing the renovations yourself or supervising contractors? Now would be a good time to start establishing relationships with lenders and contractors. Learn about the market in the area you are looking to invest. Familiarize yourself with the contracts, insurance, tax impacts and legal requirements of real estate investing. With some careful planning and homework, you too can generate a healthy additional income from real estate investing. You may even be able to make it a full time job. Real estate investment is one of the highest paying investment there is. Look at it as an adventure. Be willing to learn and make mistakes and you too can make money investing in real estate.
